i resolved this by enabling Integrated authentication on the Exchange Virtual Directory in IIS in Security

For clarification, here's the step-by-step procedure for doing this:
RDP into your Exchange 2k3 box
Open up the administrative tools -> IIS Manager
Expand "web sites"
Expand "default web site"
Right click on "Exchange" and go to Properties.
Click on the "Directory Security" tab
Click on "Edit" under "Authentication and Access Control"
make sure that "Integrated Windows Authentication" is checked and click OK
I solved the same issue (exchange 2003 SP2) by:
in IIS, Default Website, MS server Active Sync > properties... Directory security, then:
IP address and Domain name restrictions - open and tick: Granted Access
Authentication and access control - open and tick:
Integrated...
Digest...
Basic...
Also make sure Defailt Domain and Realm ae listing your domain (select using button next to it)
Now in the iPhone (3.x) I left the Domain field blank in the acc. email config.
All fine now.

In the active Directory Users and Computers management console - user properties - on the exchange features tab you can enable a user for Mobile services.
