Do I need Active Directory to install CRM.?
Or is it possible to have AD on Windows Server Web Edition?
Do I also need MS Exchange as well? or can CRM run without Exchange?

As far as I can remember, Windows Server Web Edition cannot be a domain controller and therefore you cannot setup AD on it though it can be part of a domain. Dcpromo is used to make a server into a domain controller and this is perhaps why nothing happens - though I would have expected a message to say why.
If you don't already have Active Directory set up you will need another computer with Windows Server Standard, Enterprise or Datacenter on which to set up Active Directory.
As Rakesh says you do not need Exchange for CRM but if you are going to use CRM for a large number of users it would be better to use Exchange.

Yes you need to have active directory for installing crm or you need to join the machine on that domain. you dont need exchange server
