At present, from what I have found, you cannot do this as straight forward as I first thought. You apparently need to install MS Money 2005 or older to bring the files API settings up-to-date. Then you can open the file into MS Money 2007 or later.
The problem I have, is that my parents backup from MS Money 2001 will NOT open in MS Money 2003/2004/2005. I don't know if there is a 2002 version, if there is, I cannot seem to get a copy.
Does anyone else know of any other ways of updating the old 2001 backup file so that my parents can use MS Money 2007?

Probably the best thing to do is to call Microsoft Support and ask them if they could help? You bought a new product and it is incompatible with the previous version. They have to help. Maybe they could even convert the file for you.
It looks like you in the UK? As far as I know (and I haven't checked recently), Microsoft doesn't have Money 2007 for UK users. Files created with the British edition of the Money (whatever version) are incompatible with the US editions of Money. This may be the problem you are experiencing. You are trying to convert a British version of the Money file using the US version of Money. . Where did your parents get the Money 2007 from? Was this PC purchased in the US?
