Is there any way to migrate/update their existing V1 profiles to V2 so the desktop and any files stored on the desktop come over?

Unfortunately there is no way to migrate a V1 profile to a V2 profile. The two types of profile are incompatible, and trying to move anything between the two will render the V2 profile unusable, and cause serious problems for you (often requiring manual registry editing to fix).
I would also suggest you implement Folder Redirection, as has already been suggested. If you implement this feature, and have users login and logoff at least twice, you will notice the data in, for example, their 'My Documents' folder will be moved to the redirected share. This means there's no need to have to upgrade the profile now; as the data has been copied to a common location which is accessible by both systems - the older V1 and the newer V2.

I contest the fact it is an 'incomplete solution'. Sure, it may be, but it is the only solution - and one which all networks should have implemented, anyway. Sometimes there are just things which cannot be done, and this is one of them - it is impossible - or at least very difficult - to migrate a V1 profile to a V2 profile, since the file and folder structures and data files use completely different formats. Thus, I contest the 'B' grade.

FYI you can use the USMT to transfer the settings. granted it has to be done on a client machine and for every user it still accomplishes what is being asked.

There certainly are tools available to do this now. If I were answering this question now, I'd certainly recommend one of the many tools out there to do this.
Unfortunately, at the time this question was asked, those tools (at least, the ones I knew) were mostly in their infancy or did not exist and thus I was unable to definitively recommend anything which would solve the problem at the time.
Since we don't go back through our PAQ history and "correct" advice which has changed over time, there are many answers in the knowledgebase which might not be strictly true today.
Thanks for the observation and for posting the correction; it pointed out some incorrect advice and will be very useful to others in the future.

Instead of trying to upgrade the profile I would use folder redirection. You can easily redirect the desktop folder to a network share. You may also want to redirect the documents folder too. This will make the profile much smaller and faster to load. The following guide should help you configure folder redirection:
