I would like to install XP Professional and place the My Documents folder on a separate hard disk from that where the OS is installed. In other words, I would like to have the programs and data on separate drives while still using the Windows managed My Documents folder for each user. Is this possible, and if so, how would I do this?

Shehary's method is the easy way.. But on my network for my users, I actually use the My Docs redirection method (Group Policy) or use the Options menu within Word:
On the drop down menus, go to > Tools > Options > File Locations > Then highlite the location you wish to change and click Modify to point it to the location where you wish to store your Docs..

If you dont want to mess with registry or read a ton of info to do something so simple do this:
Download TweakUI (Tweak User Interface) from microsoft's website.

It is a very handy tool with wich you can do several changes and tweaks, including the repositioning of "special" folders .
Install it and then run it.
At the left side of the window you will see a tree like menu.
Search for "My Computer" and expand it (click the + sign next to it)
Select the Special Folders submenu.
At the main window click on the drop down menu and locate the My Documents entry.
Click on the "Change Location" button.
Select a location.
Restart.
Thats it :)
SheharyaarSaahil's solution worked well for my purposes. I also found the TweakUI (Tweak User Interface) helpful in changing other preferences. I couldn't move the Shared Documents folder using SheharyaarSaahil's suggestion so I tried using TweakUI. TweakUI claims to be able to move the Shared Documents folder, but nothing happens when this command is executed and the computer rebooted. I found that the FolderRedirector utility IS successful at moving the Shared Documents folder:
