Give this a try:

try to boot from a bootable cd - then you're sure it can read a cd - pick a xp cd, or one of these :
ftp://ftp.uni-kl.de/pub/li
www.nu2.nu/pebuilder/ BartPe
and of course, it can be bad; test it on, another PC, or test with another cd drive on this one
So it doesn't see the cd drive in my computer?
I have had this problem before, I removed the lower and upper filters keys from the registry and it fixed it.
Goto start > run and type regedit.exe press ok.
Browse to:
HKEY_LOCAL_MACHINE
SYSTEM
CURRENTCONTROLSET
CONTROL
CLASS
{4D36E965-E325-11CE-BFC1-0
In this folder there should be something called "Lowerfilters"
Delete this key and then restart your computer.
It worked for me.
Cheers :)

Have you checked the jumper settings to make sure you've got it set to master/slave or cable select as appropriate?
