Can´t change wallpaper in XP

This is a quite intricate question.

Symptom: When i change background image in xp it appears to be changed in the display properties but the desktop remains blank. I don´t use any 3:d pary software for that kind of stuff....just plain win XP. I i open Internet Explorer and right-click on an image and choose "set as background" i get an error-message "Cannot create a file when file already exists".

I have tried following:

1. editing the gpedit.msc and forcing Active Desktop on. Result: I can change desktop wallpaper, but as soon as i turn the policiy off the background image dissapears...

2. I created a new user and logged in as the new user. Same thing here.... the wallpaper appears to be changed in the preview in Display properties but the desktop remains without wallpaper...

Now...there is a sollution to all this... FORMAT C: but i try to avoid this. Is there any other way to restore the wallpaper functionality?
