Dynamic compilation means that the markup and code behind for each page and user control are compiled as each page is requested. This compiled code is then placed in the a special .NET temp directory. When you change the source, the temp file is dumped and then the code is recompiled. Any code in the App_Code directory is also dynamically compiled once the first call to a page is made. Static compilation is done via a .NET utility called aspnet_compiler. You run this tool against the website source and get one or more dlls that go into the bin directory. Very often dynamic compilation is used in development and then static compliation is performed for move to production.
