Do you have any sort of policy settings with IE7? Does your firewall/filter only check IE7 or both IE7 and Firefox?
I'm betting that your problem might be caused by the district firewall. When you login to Hotmail, you are redirected to a few servers. Putting in just hotmail.com in your allow list is simply not enough. I believe that mail.live.com and live.com are the two other addresses that are being accessed when logging in.
Aswell, look at the local policies for IE7. Maybe you have Javascript or some other needed web technology disabled. Your best bet is to troubleshoot this by eliminating one factor at a time. Aswell, consider this, can you plug in one of the machine in a DMZ or "unsafe" network and see if it will work? This would most certainly eliminate or confirm the possibility of the district firewall being an issue.

I forgot to mention. I have installed Firefox and all works fine with that browser. Just does not work with IE7.
