I'm going to give you all the credit since you gave the BIG assist in getting the answer.
Solution that cleaned up the Favorite Folders listing.
Quit Outlook 2003
Show all hidden files, system files, extensions, you know the drill, everything.
Within C:\Documents and Settings\%UserName%\Applic
Delete the file %OutlookProfileName%.xml
Relaunch Outlook 2003 and it'll recreate the file and the Favorites Folder listing will be empty.

you could try
-close outlook
-then search for the <profilename>.fav file [could be a hidden file]
-usually located in C:\Windows\Application Data\Microsoft\Outlook or C:\Windows\Profiles\<User Name>\Application Data\Microsoft\Outlook if more than one person uses Outlook on your computer.
-if you have more than one Outlook profile, you'll have a separate .fav file (<Profile Name>.fav) for each profile
-when found rename it
-then start outlook, if all goes well it will be creating a fresh one
