This isn't what I want to do at all because it doesn't allow for it to fade into the background. I want it to blend not step into the background.

Right click your layer and select Blending Options.
- if you want to the whole object to fade into the background, just use play with your "Fill" or "Opacity"
- If you want a gradual fade, check the Gradient Overlay box and cilck on the box, double click oon the box that says "Gradient".
* A window will open. You can choose your colors on the bottom and set the opacity of each color over the gradient at the top. Not sure what your background colors are, but set the opacity at the end where you want the image to show to 0 and then choose a color or something that best matches the colors where you want the image to fade into the background and set the opacity to 100. You may have to fiddle with where the colors are to get a gradient that best fits what you are looking for.
In ID:25723244 I inquired as to what the user was actually trying to accomplish. They indicated that one of these methods was appropriate. In ID:25723322 I posted a link to a step-by-step process that should have resolved the problem in its entirety. Shouldn't the second comment be the accepted solution?

Not sure if this is the best way, but you could do the following:
1. Use the selection tool to outline the section you want to be transparent.
2. Edit > Copy.
3. Delete the selected area.
4. Edit > Paste. (This will paste the previously copied selection to a new layer above the existing one)
5. Set the opacity for the layer (at the top right of the layers menu) to the desired level.
