We will have a few number of concurrent web users but they will be doing a fair amount of dynamic web reports based on MS SQL data.

We have both configurations -- one server with the Web server and SQL Server on it, and one with 2 servers, one for each. They both work. I'd highly recommend having 2 CPUs on the server which has both the Web server and SQL Server, but if your Web traffic is pretty low, then even that isn't absolutely necessary.
"Low traffic" doesn't usually go with "a fair amount of dynamic web reports" in my mind, though. In that case, I would definitely put 2 CPUs on a machine if it contained both the Web server and SQL Server.
