What type of VOICE Modem do you have, since that's required?
There are some known problems using the W98 Phone Dialer and ICS, are you using Internet Connection Sharing?  This behavior can also occur if any of the following conditions exist: Your modem drivers are configured incorrectly, the modem drivers are damaged or wrong model driver is installed.

I don't know what kind of voice modem I have .. but it may be a problem with the phone dailer because the mic works with anything else ?? !! ?  Thanks :)
Perhaps the link I provided you will help resolve.

Within Windows 98 there are numerous good tools, for example, you can use start-find-msinfo32 and find out a great deal about your system, check the hardware section as one example.

Also, when you are on your desktop, right click the My Computer icon, choose properties and device manager, when you expand all your items, you can see all the devices, including information about your Modem, as you can also when you double click the Modem icon in Control Panel.  That'll help you discover at least which Modem Windows sees and what drivers you are using.

Perhaps others will stop in here to add further insight.

I checked the modem its a Rockwell HCF 56K data fax PCI modem,,but how does that help me? I went to a voice chat room and they heard me ok ,, its just the Microsoft phone dialer, I guess, that does not work for me. Thanks :)
I've just checked on the details of your modem, and checked for known problems found none that align to your situation.  I don't use the MS Dialer so unclear about why you're having this problem.

Have you visited WindowsUpdate and downloaded the new MSN Messenger yet?  It has probably all that you need and more.  In fact, here's all about it:

MSN Messenger Service 3.6

MSN Messenger Service lets you see when your friends are online, send an instant message, send a file (e.g. music or photos), have a voice chat, or even send a message to a pager. New features let you call a phone anywhere in the world for a very low rate (and for free to the U.S.), track your stocks, and connect automatically from inside a firewall.

The new MSN Messenger Service provides several benefits:

MSN Messenger Service 3.6 provides the ability to call anywhere in the world for a very low rate, in addition to its free long distance service to the U.S.*
Once you place money on account with Net2Phone, you can call almost anywhere in the world. Simply choose the phone number of someone on your list, or use the dial pad to call anyone else.
Using MSN Messenger 3.6, you now have several ways to communicate from your computer.
In addition to phone calls, you can use Messenger to call a friend's computer and talk using your microphone, send instant messages to online friends, and send invitations to play Internet games or to online meetings using NetMeeting?. You can also connect to friends, even if they're offline, by sending a message to a pager or sending an e-mail message.
Keep in touch with the stock market.
Track the stocks in your MSN Watch List on Messenger's Stock tab. [For U.S. and Canada (English) only.] Also, sign up with MoneyCentral to receive alerts in Messenger when changes occur in your stocks.
Be in control of your communications with MSN Messenger 3.6.
Customize your display name, fonts, colors, and add fun emoticons to your messages. Take advantage of privacy features that allow you to block communications from specific users, and see who has included you on their contact lists.

That's sweet, Paula, and you can always choose any expert's comment which helped and convert that to the accepted answer to then grade and close.  My plan is to check a bit further on this because I recall reading that were were some issue with AOL and the Dialer, but need to retrace my steps.  Additionally, sometimes just using the Windows Setup option to remove and reinstall some of the accessory components resolves odd behavior.  If you haven't tried that, give it a go.

Correction, when you do the add/remove and Windows Setup, go to Communications, show all, delete the phone dialer, reboot and then again to readd.  Sometimes that helps problems.

As regards the AOL piece, this is the link I was thinking of and the excerpt that may apply:

"America Online uses a proprietary dialer. "

http://support.microsoft.com/support/kb/articles/Q174/8/39.ASP?LN=EN-US&SD=gn&FR=0&qry=aol%20dialer&rnk=1&src=DHCS_MSPSS_gn_SRCH&SPR=W98
Hello,  I have had that problem before and for me the fix was quite simple.  I didn't have my mic plugged into the mic jack of the modem.  I had it plugged into only the sound card.  I plugged my mic into the jack of the modem and it worked.  Since i wanted to use both I bought a little splitter like cord, where you plug your mic into one end, and there are two male ends on other side so you can plug to your sound card and modem.  Got it from Best buy.  Hope this helps,
John
