Have you installed one of the latest service packs (sp5 or sp6) for Visual Studio?

The Package and Deployment is notorious for not functioning correctly, especially on Windows 2000. It's just designed poorly... (Also, I think the "bootstrap" is still a 16-bit application? I may be wrong about that.)

I would recommend a switch to Inno Setup:

Also get ISTool to help make your life easier:

Is your installation finally working?

>>1) How do I set a .jpeg file as my icon for my application

A JPEG is not an icon so it cannot be set as the icon of an application!

>>2) How do I create a shortcut of my application on user desktop after setup installation

Personally, I would say that the solution to the common, "Setup cannot continue because some system files are out of date---restart to continue" message is simply to use a different installer. The P&DW is extremely notorious for unexplainable and seemingly "unsolvable" problems, especially that mentioned here, and should not be relied on for a professional Installer package.

However, the links Shauli provided are the proper, "textbook" if you will, solutions to the problem, and they should definitely be credited.

And emoreau provided answers to the two follow-up questions.

So, uh... yeah... Good luck with all that.
