Microsoft has a site that will send you a link to their mobile page which is designed for the iPhone.  They have a link on the mobile site to a special interface that will allow you to access Hotmail accounts.  Other than that the only other option currently available is izymail and as you found, it is not truly free.

Go to http://info.mobile.msn.com/pc/en-us/mobileweb.aspx on your desktop computer and fill in the boxs on the right.  You will get a text message to your phone with a link to open on the iPhone.

I think you're stuck with izymail unless you want to login to the website via safari.  And I believe that you're correct, outgoing mail uses the izymail server.

There is a great app on the app store called mBoxMail (store link) that will allow you to view, edit, send, delete, organize, etc your hotmail.  I find it better than izzymail as it works right from the hotmail protocol.  When you delete an email from mBoxMail it goes away just like it would have if you deleted it from the hotmail website or windows live mail.  It's almost like an imap or MobileMe account.  The only downside i have found is that you can only delete one email at a time.  It is not free but i find it to be well worth the money.
