I recently migrated from exchange 2000 to exchange 2007. We have 2 CAS/HUB and 2 mailbox servers. Our users are getting this error when they try to send even 1mb attachment.

You will have to increase the System Limit to allow higher messages:
Goto --> ADSIEdit --> Configuration --> Services --> Microsoft Exchange (org) -> Global Settings --> Right Click Message Delivery -> Properties, and set delivContLength and submissionContLength to 10240 for 10MB
Also via Powershell use these command to see if limits there are ok
