WSUS not seeing clients

I have a VMware server with WSUS loaded onto it.The client computers are not being displayed on the Computers page in WSUS Server even it is pointed to WSUS Server. I have linked the GPO to that group which contain two VMware XP machines.
I was able to contact the microsoft server and pull down the updates with no problems.

Can I have load WSUS onto a VMware server 2003 which is fully updated.Would that make a difference.

The VMware XP machine are not cloned machine either. They have differnet SIDS

Any suggestions?

Could you also post the last 30 or so lines of your c:\windows\windowsupdate.log

Will do this as soon as I can.
Just ran the clientDiag and I get a failure:

Checking connection to WSUS/SUS Server
AU does not have Plocy Set
AU does not have Plocy Set
                  UseWuserver is disabled.........FAIL


In the USER config of the Policy what do the settings have to be at. As far as I can tell they are correct. I also habe my GPO linked to my OU

The partial post of the clientdiag is not very helpful, was there error codes at the end?
Folks,

I am at the end of my rope with this WSUS. When I try to open the console I am now getting an error message, "SQL server may not be running on the server". and It will not connect to my Server. I have SQL express running on the server. Will I have to have the full version of SQL running on this server for WSUS to work.

If all else fails I may uninstall WSUS and reinstall it. It seems that isn't straight forward either as I can't see it in the Add/Remove programs.

Have done every step except step 7. Getting error message "Cannot delete EventCategories.dll: Access is denied". Make sure the disk is not full or write protected and that the file is currently in use.

My disk are not writeprotected or full. Where could this file be use?

I've tried stopping the SQL service and deleting the folder but to avail.
Run from the command line:
 
lodctr /R
 
I'm afraid this didn't work either...!  
Would I be able to install WSUS in another location for it to work?
I apologise for not closing this open question and my problem still hasn't been solved. Can anybody advise me of the next step in regards to this question? How do I close the question?
