Why do you use xcopy? Copy is enough for copying single file and should work ok.

No luck with copy, it runs for several minutes and then stops

D:\sources>copy install.wim e:\
Incorrect function.

1. Maybe you have corruped ISO image of Windows 7?
U can check it by install Windows 7 form this DVD.
Or check DVD CRC.
What version do you have? (Ultimate, Professional or ....?) Please post you DVD CRC (It can be done with Total Commander for example (if you have downloaded ISO file) or UltraISO (if you have DVD)).
2. Try to open DVD from Explorer and right click this file - properties. (There should be explorer error if DVD corupted)
3. May be it's not DVD but it can be DVD-drive try to copy it on another machine if you can.

Are you sure you have enough rights to create new file on e:\? Maybe you should create subfolder ('md e:\testfolder') and then copy wim file into this folder?
What 'dir d:\sources\*.wim' says? Is your DVD content readable?
