Offline files and file changes

Hi quick and simple question - can anyone confirm for me how offline files with XP and 2003 or 2008 works?
Am I correct in my assumption that when offline files are synchronised, the complete file is replaced rather than just the changes within the file?

I have a customer who is complaining that they are losing file changes. They use offline files quite extensively and this only occurs when two users work on the same file offline, then synchronise when they come back into the office.
I've told them that the only way to merge document changes, as opposed to the whole file, is to go to sharepoint.....

Both those links confirmed that its done on the file, rather than merging any changes within it, so if two users work off-line the same file, it should trigger a sync conflict and the user is asked which (or both) files they would like to keep.
My customer was convinced that it would merge changes insde the file, which it doesn't.
