Easy Print Terminal Server 2008

I am trying to setup a remote location to use Terminal Server 2008 RemoteApp.  Everything works great except for printing.  The server is Server 2008 Standard with sp2 with XP Pro sp3 clients.  XP clients are not joined to any domain.  Printing will work on the workstations as long as .net 3.0 or .net 3.5 IS NOT installed, which is backwards from everything I have read.  When printing with .net installed the print job will never register with the client pc's print queue and nothing prints.  No error messages are given.  I have disabled the windows firewall on the client's pc and on the server 2008 but this has not worked.  The clients connect the the terminal server over port 3389 directly to the server.  

Any and all help is very much appreciated.

Which RDP version is on the clients?
For this to work they must have:
- Windows XP Service Pack 3.
- .NET Framework 3.5 SP1. http://download.microsoft.com/download/2/0/e/20e90413-712f-438c-988efdaa79a8ac3d/dotnetfx35.exe
- Remote Desktop Connection 7.0 Client Update. http://support.microsoft.com/kb/969084

Also if you check the properties of one of the printers when it works, which driver is the printer actually using? Easy Print for sure?

Easy Print should be turned on out of the box.  I have loaded the printer drivers on both the server and client machines.  I also updated from RDP 6.1 to 7.0 with nothing changing.

Also some of the client workstaitons are XP Home if that makes a difference.

Well why are you installing printer drivers on the client and server? That is the point of using Easy Print, NOT having to install ANY driver anywhere.
If you install it means the server out of the box will try to map using an available driver.
Again, when you select the properties of the printer (the REDIRECTED one) on the TS, what driver do you see under 'Advanced'? It must say Easy Print if you are indeed using it.

Ok, under the advanced tab in printer properties all settings are grayed out.  The driver field says Terminal Services Easy Print.

To troubleshoot this way I would try using a free virtualization solution and I would create two new VMs one with XP SP3 and the other one with Windows Server 2008 and would test this XP VM going to this 2008 VM.
There is something missing that I cannot see. If you are indeed using all that I posted it should work. If the server was properly installed and printing mapping is not disabled by policy/setting this should work.
The key thing is trying to determine what is different from a brand new environment (suggested using VMs for that) and what you have, Something is not right for sure as again, I have used this for a long time and always works for me.

OK, I will do. Thanks for the help and let you know.  FYI I have also tried with windows 7 Enterprise client with the same result.  Have you encounterd any AV that has caused issues with this?

OK, finally done with this one.  I had to change the permissions on the printer spooler folder on the TS server to allow the remote users access to it as per KB article http://support.microsoft.com/kb/962930/en-us.
