Vmware HA & Vmotion

I have a cluster that has 2 hosts, the cluster is in HA mode. Is their a setup where I can have my esx hosts in an HA cluster and still be able to VMotion the VMs to the secondary host? If so, what do I need to change. Currently when I vmotion a VM over , it gives me an error that the host is set as the failover host

It sounds like in the HA settings you have specified one server as the failover server which is unnecessary for your 2 host cluster.  Just uncheck that option to have a specific failover server.

If I dont specify a failover server, will the VM guests still fail over in the event of a host failure?

yeah, HA will still work.  The option to specify a server is typically for clusters with alot more hosts and you have hosts that are either more lightly loaded or have a different config that you don't want production VM's running on them on a regular basis.
