troubleshooting Question

IIS virtual directory logon/access failing

I have a web site running iis 7.0 on a windows 2008 std server. (standalone server)
I have created a virtual directoty that points to a server in a domain.
I have provided the Connect as credential and I can see the files in the directory using IIS console.
On the server where the virtual directory points to, I have granted the domain user full access to the folder.
I need to be able to access the files in the virtual directory with read and write access. At this time, even the read access does not seem to work and I am getting: "Logon Failure: unknown user name or bad password". This is what I am trapping from my application log and I get this no matter what user I use as a Connect As.

the standalone server is on 10.10.10.x network. the Server where the files are are on 172.16.1.x

My first question is shouldn't I be able to do this (read and write to virtual directory).?
Second question is what could be causing the logon failure?
