How to route Exchange 2007 local email through smart host spam appliance

We are looking to route all mail (including locally delivered mail) through an email security appliance to be able to provide encryption for mail at rest. I need assistance on routing locally delivered mail through the spam appliance. All external mail is routing correctly through the smarthost, but internal isn't. Please advise.

You can't.
Simple as that. It is not possible to send internal email out of Exchange and back in again. If you want to scan internal email then you will need to purchase and install something that installs on the Exchange server.

Could you provide some technical detail as to why that can't be done. Does it have to do with the address policy, routing limitations, etc.

That is just how Exchange works.
Exchange doesn't route internal email in the same way as external. Exchange knows the address is internal and sends the email to that mailbox, passing through Transport as it does so.
