Where do Sharepoint 365 lists actually store their information.

Is it some form of  SQL? Azure perhaps?

Actual storage is in a local drive.  The drive is in Azure servers running SharePoint - which is a specialized SQL database.

This instance is replicated throughout the MS Azure network and encrypted.

SharePoint lists data are stored in the related SharePoint sites content database. Each database has one generic table storing all list data. Each list has an associated definition file where the mapping between the generic columns (text1-x, date1-x, numeric1-x ...) and the list fields is persisted. A list record can be distributed into a max of 6 table records - please refer to the software boundaries of SharePoint online (and the referenced SharePoint 2013 limits):
