SharePoint Online External Sharing

I am new to SharePoint online and was previously administering hosted SharePoint. I need to set up a site collection where I can invite many external people to different teams so they can work with our internal staff. I have enabled external sharing but when the test account attempts to join I get a message saying "user not in directory". WHERE is said directory that SharePoint is looking at so I can put the user in there before I try to share it out to them?

The directory will be under the O365 Admin Center >Users>Guest Users  there you can see the external users that are allowed in your O365/Sharepoint Enviroment.

Also O365 Admin>Users>Active Users. Filter by Guest Users you can see as well and add external users that you want to allow in.

This most likely work in an environment where Azure AD is not hybrid with a Local AD. or if AZURE is not present at all. if you have a Hybrid configuration the you will need to enable Guest Access from Azure AD Portal.
